چکیده

Counterparty credit risk has become one of the highest-profile risks facing participants in the financial markets. Despite this, relatively little is known about how counterparty credit risk is actually priced. We examine this issue using an extensive proprietary data set of contemporaneous CDS transaction prices and quotes by 14 different CDS dealers selling credit protection on the same underlying firm. This unique cross-sectional data set allows us to identify directly how dealers’ credit risk affects the prices of these controversial credit derivatives. We find that counterparty credit risk is significantly priced in the CDS market. The magnitude of the effect, however, is relatively modest and is consistent with a market structure in which participants require collateralization of swap liabilities by counterparties. The pricing of counterparty credit risk became much more significant after the Lehman default at both the market level and at the level of individual CDS dealers. Furthermore, there is some evidence of strategic behavior by CDS dealers with the best credit. Surprisingly, we find that counterparty credit risk is not priced in the CDS spreads for financial firms in the sample, but is priced for the nonfinancial firms. This may suggest that the market expects large CDS dealers to be treated as too large to fail when other major financial firms begin to default. Current draft: January 2010. Credit Derivatives in an Affine Framework (Working Paper Version)

A general and efficient method for valuing credit derivatives based on multiple entities is developed in an affine framework. This includes interdependence of market and credit risk, joint credit migration and counterparty default risk of multiple firms. As an application we provide closed form expressions for the joint distribution of default times, default correlations, and default swap sprea...

Credit Default Swaps with Counterparty Risk: A Calibrated Markov Model

This article describes a continuous-time Markov approach to the riskneutral pricing of a credit default swap with counterparty risk. The key parameters in the approach are the transition rates, which naturally incorporate the ideas of contagion. Correlation (which is time-dependent) is a derived quantity, which results from contagion. An expansion in powers of a small parameter (a risk-neutral ...

Credit Default Swap Valuation with Counterparty Risk ∗

Using the reduced form framework with inter-dependent default correlation, we perform valuation of credit default swap with counterparty risk. The inter-dependent default risk structure between the protection buyer, protection seller and the reference entity in a credit default swap are characterized by their correlated default intensities, where the default intensity of one party increases whe...

Credit Default Swap Calibration and Equity Swap Valuation under Counterparty Risk with a Tractable Structural Model

In this paper we develop a tractable structural model with analytical default probabilities depending on some dynamics parameters, and we show how to calibrate the model using a chosen number of Credit Default Swap (CDS) market quotes. We essentially show how to use structural models with a calibration capability that is typical of the much more tractable credit-spread based intensity models. W...
